  • ABSTRACT:

Foreign exchange reserves constitute an important segment of macroeconomic policy.  The sharp increase in the cross-border capital flows as a result of financial liberalization during the last two decades has significantly led to large accumulation of foreign exchange reserves in India. However, accumulation of larger reserve holdings has its own cost. Having realized the existence of such opportunity cost, this study shall try to find out the motives behind reserve holdings of monetary authority and the optimal level of reserves to be maintained by them. The Reserve Bank of India With the help of these reserves intervenes occasionally to maintain orderly conditions in the market by curbing excessive volatility. This study will seek to find out whether intervention by Central Bank serves the purpose to which it is being tuned. This study will further explore how the equilibrium in money market affects demand for foreign exchange reserves and Central bank’s intervention. The work shall be exclusively carried out in context of India. The data will be collected from secondary sources.
